You are right, that doesn't sound good!
Can you put the whole car on axles stands so that all 4 wheels are off the ground?
Have a crawl around underneath and see if anything obvious is broken like the propshaft fittings.
Then start the car and put it in neutral and go back underneath for another look and then put the car in gear and have another look.
It might be worth having someone to help you do this to be safer.
If nothing is obvious the run the car in neutral and use either a mechanics stethoscope or a long handled screw driver pressed against your ear to listen to the gearbox and transfer box; that way you should be able to identify which bit is grinding away.
The AWD cars are notorious for munching their transfer boxes as they are not really strong enough for the job plus only have about 3/4 pint of oil in them; what is left is probably like black treacle by now.

Do the wheels turn (with it jacked up) when you put it in gear and accelerate?
I would definitely try and listen to both the gearbox and the transfer box; you should be able to identify which one is making the noise.
I don't know how it is all configured under there (I was hoping that someone else would have chimed in by now) but I'm guessing that if none of the wheels turn it is the gearbox and if only the front wheels turn it is the transfer box.
Or both.
Or neither!
Not very helpful I know.
