Do all Ipods work with the XF?

It may be a cable issue. There is an adapter cable for some iPod and iPhone products. The iPhone 4 mates up seamlessly.
Also, there is a difference between using the "aux" in jack and using the dedicated iPod socket or USB. The "aux" in plays the iPod player in the iPhone but the interface is not accessible.

I think I'm even more confused. So help me out, what do u recommend? Get another cable for my Ipod? Or upgrade the Ipod to a 4th generation?

I am not sure whether there is some differences between various model year XFs but I have a 2010 model year XF Premium so the following may not apply.
I have found that all the iPods and iPhones to which I have access work with the interface, the only difference being that newer iPods (iPod Touches) and iPhones will not charge through the interface. I have older iPods and an iPhone 4 and 3 GS, but have tested it with various iPod Touches from friends.
The music interface works (i.e. the playlists etc. are shown on the XF screen) in all cases however in the newer units e.g. Touches and iPhones, the units do not receive any power and so do not charge. They will thus work only so long as your battery lasts. You can buy an adapter that will allow this XF interface to charge the newer units (it takes the FW +12v power and drops it to +5v for the newer iPods and iPhones).
I currently use an older disk based iPod (an old 60 GB unit) without any adapter and an iPhone 4 with an adapter to allow it to be charged while playing through the XF system.
Quite why your iPod Touch would not work at all is not clear from your description since this is not my experience.
Hope this throws some light on the subject.
