Never heard of the issue you describe. May I suggest that you try a hard boot of all systems by removing the negative cable from the battery and touching it to the positive cable. That will drain all capacitive voltage from the car and cause a complete reboot of all systems.

Sounds like the mute line from the telephone-tranceiver connector, inside the console, to the head unit might be shorting to ground somewhere along its path... else the head unit has a failure. The connector is stuffed into the rear of the console, between the console liner and the rear AC controls; sometimes underneath the rubber padding. The mute pin could be inadvertently contacting a grounding point, like a screw. This would be the first place to look...then measure the voltage at that pin. If it's at ground, the wire is grounding out somewhere, or the head unit is at fault.
It's connector RT2 - a ten pin connector, pin 3; color is blue with yellow stripe, in your year, I believe.
If you never plan on adding a bluetooth phone adapter, then you can cut this blue/yellow stripe wire close to the head unit, to eliminate any possible short to ground along the wire's path.

Jaguar XJ8 Radio stuck in 'PHONE' mode
Hello,
Did your problem with the radio being stuck in 'PHONe' get fixed?
Got my 1999 XJ8 Sovereign yesterday. Absolutely wonderful, really a thing of beauty.
Problem with Radio: Battery had been flat because car was parked up so charged battery up and started car. Radio display was dead. Checked fuse and it was blown so replaced it. Entered radio security code and display now states: “PHONE”. Tried all of the buttons on the radio but nothing operates. Aerial does go up if I press AM/FM.
Tried pulling out phone fuses nr 5 and nr 10 in the left hand heel board fuse box but this did not stop ‘PHONE’ message.
Any ideas?

I too am having this problem after battery went flat from sitting. I have checked all connections reset several times (after charging battery) , sometimes it will come out of phone mode momentarily then go back in. Has anyone who had this problem come up with a definitive answer?

Thanks, I appreciate the reply, I was hoping that wasn't the case but had that feeling. I knew someone had to have resolved it. I pulled the steering wheel switch off today and thought the phone button was stuck, it wasn't working smoothly so I fixed it but still get the phone message. it worked momentarily prior to looking at switch, but instantly went to phone mode when I hit the volume control on the steering wheel.
